What is a real option?

Real options means treating strategic investments as options: smaller bets that keep the right, without the obligation, to invest more later. The logic borrows from financial options. Timothy Luehrman's two 1998 Harvard Business Review articles showed managers how to apply it to strategy, arguing that standard discounted cash flow assumes a fixed plan and so misses the value of being able to expand, wait or walk away once more is known.

Why it matters to a revenue leader

A new vertical or a new branch is an option-shaped choice. Treating it as a staged bet, with a small first investment and a clear point to expand or stop, protects the plan from one large commitment that cannot be reversed. In a PE hold, staging also respects the sponsor's clock, since money spent on a bet that pays back after exit has to earn its place in the plan.

Example

Fictitious numbers

A testing and inspection company considers entering a neighboring state. Rather than open a $2M branch, it hires one seller and two inspectors for $450K and serves the new accounts from an existing branch. After 12 months it has $900K in recurring agreements, enough evidence to exercise the option and open the full branch.

The question to ask

"Which of this year's growth bets could we stage so the first step costs a fraction of the full commitment?"
